Are You an LLC Owner Paying Yourself With a 1099?
Many small-business owners form an LLC, start generating income, and then ask an important question:
How am I supposed to pay myself?
Some LLC owners assume they should simply issue themselves a 1099. However, the correct way to pay yourself depends on your LLC’s ownership and, importantly, how the business is taxed.
Understanding the difference can help you maintain better records, properly run payroll when required, and avoid problems as your company grows.
LLC Does Not Automatically Mean W-2
An LLC is a legal business structure, but an LLC can be taxed in several different ways.
For federal tax purposes, an LLC may be treated as:
A disregarded entity or sole proprietorship
A partnership
An S Corporation
A C Corporation
That tax classification plays an important role in determining how an owner receives money from the business.
For example, an owner of an LLC taxed as a sole proprietorship generally does not put themselves on payroll as a W-2 employee simply because they own an LLC. The owner commonly takes an owner's draw.
Members of an LLC taxed as a partnership are also generally treated differently from regular W-2 employees.
However, things can change when an LLC elects to be taxed as an S Corporation.
What Happens When Your LLC Is Taxed as an S Corporation?
If you actively work in your business and your LLC has elected S Corporation taxation, payroll becomes especially important.
An owner who performs services for an S Corporation generally needs to receive reasonable compensation as wages before taking non-wage distributions.
That means the business may need to:
Set the owner up in payroll.
Determine an appropriate salary based on the work performed.
Withhold applicable payroll taxes.
Make the required payroll tax deposits and filings.
Provide the owner with a W-2 at the end of the year.
This is very different from simply issuing yourself a 1099.
Why Does This Matter?
As your business grows, proper bookkeeping and payroll become increasingly important.
Incorrectly classifying payments can create problems with tax filings, payroll records, financial statements, and compliance.
Having an organized system also makes it much easier to understand how much your company is actually earning and how much you are personally receiving from the business.
